However, trading the naked pattern often leads to false entries, making the use of high-quality filters a critical condition for capital preservation.

The Nature of Squeeze Formation

The concept is based on the interaction of two indicators: Bollinger Bands and Keltner Channels. Bollinger Bands are built on standard deviation, which reacts directly to volatility spikes. Keltner Channels, in turn, are based on the Average True Range (ATR). When volatility drops to extreme values, the Bollinger bands narrow and move inside the Keltner Channels. This is the squeeze state. Visually, it resembles a compressed spring: the longer the price stays in this narrow range, the stronger the subsequent explosion will be. Traders call this period a low-volatility zone, which is a precursor to a significant trending move. It is important to understand that the squeeze itself does not indicate the direction of the trade; it only signals that the market is ready for a breakout.

Mechanics of the Squeeze Momentum Indicator

For ease of analysis, experts use the Squeeze Momentum histogram. When the dots on the zero line turn red, it means that the Bollinger Bands are inside the Keltner Channels, indicating the market is in a squeeze. Once the dots change color (for example, to green), it signals a release or an exit from the squeeze. However, entering a trade immediately after a color change is often premature. The main problem is that the price can make a false breakout in one direction, hunt stop-losses, and then move in the opposite direction. To minimize risks, it is necessary to wait for the candle to close outside the squeeze range and for confirmation from filters.

The Role of Filters in Trading Strategy

To filter out market noise, professionals use two types of filters: trend and oscillator. An Exponential Moving Average with a period of 200 (EMA 200) is ideal as a trend filter. If the price is above the EMA 200, we only consider Long signals. If it is below, we only consider Short signals. This allows for trading in harmony with the higher timeframe.

The second level of filtering can be the Average Directional Index (ADX). A squeeze is effective when the ADX is below the 20 or 25 level, which confirms the absence of a pronounced trend at the moment. But as soon as a breakout occurs, the ADX should begin to rise, showing the strength of the new impulse. Volume is also frequently used as a filter. A true breakout from a squeeze is always accompanied by an increase in trading volume. If the price breaks the boundary in a thin market, the probability of a return to the range is extremely high.

Entry and Position Management Rules

The entry point is formed when the first candle closes above (for a long) or below (for a short) the Keltner boundaries, provided the price has exited the squeeze zone. The stop-loss is traditionally placed behind the opposite channel boundary or under the Bollinger middle line, which creates an adequate risk-to-reward ratio. Exiting the position is done in two stages. It is recommended to take the first part of the profit upon reaching the nearest resistance or support level.
