The philosophy behind this indicator is based on the postulate that volume always precedes price, and large institutional players leave their footprints precisely in capital turnover metrics.

Essence and Origin of the Oscillator

The CMF indicator should not be confused with the classic Money Flow Index (MFI), although they share similar goals. Chaikin sought to create an oscillator that would measure the volume of money flow over a specific period, typically 21 days. The core idea is that if the price closes in the upper half of the daily range on high volume, it indicates accumulation of the asset by whales. Conversely, if the close occurs near the daily lows amid rising volume, the market is in a distribution or heavy sell-off phase. Thus, CMF allows a trader to look under the hood of a price chart and see the real pressure from buyers or sellers.

Calculation Algorithm and Logic

The mathematical model of the indicator is built in two stages. First, a money flow multiplier is calculated for each individual bar, which takes into account the ratio of the closing price to the high and low of the period. This multiplier is then multiplied by the volume of that period, forming the money flow volume. The final CMF value is obtained by summing these volumes over the selected period (e.g., 21 candles) and dividing by the sum of the total volume for that same period. The result fluctuates around the zero line in a range from -1 to +1. Values above zero indicate buyer dominance, while values below zero indicate seller dominance. This normalization allows for the comparison of assets with different liquidity levels.

Analyzing Zero-Line Crossovers

The simplest and most popular way to use the indicator is to track zero-level crossovers. When the CMF line crosses zero from bottom to top and holds in the positive zone, it is considered a buy signal, as the money flow has turned positive. Keeping the indicator above the +0.10 level confirms strong bullish momentum. Conversely, crossing into the negative zone below zero signals the start of a downtrend or increased pressure from bears. Pro traders often use the -0.10 level as confirmation of a sustained downward move. However, it is important to remember that crossovers can be false in a sideways market, so they should be confirmed by price patterns.

Identifying Hidden Market Divergences

The highest-quality trading signals occur during moments of divergence between the price chart and the indicator line. A bullish divergence forms when the price hits a lower low, but the CMF indicator forms a higher low. This indicates that selling is drying up and large players are starting to buy up the asset despite the ongoing price decline. A bearish divergence, where the price hits a new high but CMF shows a lower peak, warns of buyer weakness and a likely upcoming downward reversal. Divergences on timeframes from H4 and up are considered some of the most reliable leading signals in technical analysis, allowing you to enter a position at the very start of a new trend.
