In such scenarios, professional tools come to the rescue: strategic hedging using futures contracts.
Capital Protection During Turbulence
The essence of hedging lies in opening a position that offsets potential losses in the main portfolio. When an investor holds assets on the spot market, they are in a long position. When signs of a deep correction emerge, opening a short position on the futures market creates a financial buffer. In an ideal scenario, the profit from the futures price drop completely covers the loss from the decline in the value of spot assets. This makes the portfolio delta-neutral, where the total capital value remains stable regardless of the market direction.
Mechanics of Executing a Hedging Strategy
To implement protection, the investor selects a futures contract for the same asset held in their portfolio. If the portfolio is highly diversified, the most correlated index instrument is used, such as an S&P 500 or BTC futures contract. It is important to distinguish between delivery-based and perpetual contracts. Perpetual instruments are the most popular as they do not require regular expiration, but they do involve a funding rate mechanism. When initiating a hedge, the nominal volume of the futures position must be comparable to the value of the actual assets to ensure symmetrical risk coverage.
Calculating Optimal Position Sizing
The precision of mathematical calculation determines the effectiveness of the entire protection strategy. If the nominal value of the short position on futures is exactly equal to the value of the spot portfolio, the hedge ratio equals one. However, experienced managers often use a beta coefficient to account for relative volatility. If a portfolio consists of volatile tech stocks and hedging is performed via a broad index, the volume of the short position must be increased in proportion to the market risk. Errors in calculations can lead to under-hedging, where losses still dominate, or over-hedging, effectively turning the strategy into a directional bet.
Accounting for Funding Costs and Fees
Hedging instruments come at a cost. The main expenses are trading commissions and the funding rate. During bull market periods, futures buyers pay sellers, which makes holding a short position profitable for the hedger. This creates a positive carry situation where the investor receives payments for the insurance itself. Conversely, in a prolonged bear market, funding can turn negative, and the cost of maintaining the hedge will start to eat into capital. An analyst must monitor these indicators to ensure that hedging does not turn into an unjustifiably expensive process.
Risks of Using Leverage
Although futures allow for significant leverage, it acts as a critical risk factor in a protection strategy. High leverage on a futures sub-account requires less collateral but multiplies the probability of a forced liquidation of the position during a sharp, volatile impulse against the short. In the event of a hedge liquidation, the spot portfolio remains defenseless against further downside. Using leverage no higher than 3x is considered optimal, with mandatory liquidity reserves maintained to meet margin requirements under extreme conditions.
