The Evolution of Trust in the Crypto Industry
Traditional financial institutions rely on government regulation and bank audits. In the crypto world, where the principle of “don’t trust, verify” is fundamental, the need for cryptographic proof of solvency emerged. PoR is a public report that links user balances in the exchange’s database to real addresses on the blockchain. The main objective of this process is to prove that the exchange holds liquid assets exceeding or equal to its total liabilities to clients. However, it is important to understand that PoR is merely a “snapshot” of the system at a specific moment in time, not a guarantee of permanent integrity.
Merkle Tree Technology
At the core of most modern PoR reports lies the Merkle tree, a data structure that allows for the efficient and secure verification of large volumes of information. Each “leaf” node of the tree represents a hash of data containing a specific user’s balance and their unique identifier. These hashes are sequentially combined to form the Merkle Root. If an exchange changes even a single balance in its database, the Merkle root changes completely. This allows any user to take their Merkle Leaf (unique hash) and verify that their funds are included in the overall calculation without revealing the confidential data of other clients.
Reserve-to-Liability Ratio
A key metric in any PoR report is the reserve ratio. For every coin (BTC, ETH, USDT, etc.), it should be at least 100%. If you see a figure of 102%, it means that for every client dollar, the exchange holds 1.02 dollars in real assets. A critical aspect here is Proof of Liabilities. Without publishing liabilities, reserve data is meaningless: an exchange might show a billion dollars in its wallets, but if it owes users two billion, it is effectively insolvent. A high-quality report always provides both sides of the equation.
Depth and Quality of Collateral
When analyzing a report, an expert looks not only at the total sum but also at the composition of assets. The ideal scenario is when reserves consist of highly liquid coins and stablecoins. A red flag is a high share of the exchange’s own token (for example, FTT in the case of FTX) backing client liabilities. In the event of a market panic, the price of the native token drops the fastest, which instantly turns “excess reserves” into a financial black hole. It is also worth checking which specific wallets are included in the report. Large exchanges often provide a list of their cold wallet addresses, the movement of funds on which can be tracked via public blockchain explorers in real time.
Independent Data Verification
A true PoR provides traders with tools for personal verification. Usually, in the “Audit” or “Security” section of an exchange account, a code or hash value is available for your account at the time of the snapshot. By using third-party tools or open-source scripts on GitHub, you can independently verify whether your balance is included in the published Merkle root. This eliminates the possibility that the exchange simply “painted” numbers in the user interface.
