Hurst revolutionized the field in the 1970s by applying signal processing principles to financial markets. His approach, rooted in mathematical rigor, allows for the identification of hidden periodicity within chaotic price action.
The Evolution of Time Analysis in Trading
The history of the indicator began with the publication of the seminal work, The Profit Magic of Stock Transaction Timing. Hurst hypothesized that price is not a random walk but the result of the summation of multiple wave-like cycles of varying lengths. He identified a so-called nominal model consisting of cycles ranging from several years down to several days. Unlike standard indicators that lag behind the price, Hurst cycles are designed to be leading. The essence of the method lies in identifying the current phase of the dominant cycle and using it to forecast future extremes. This requires an analyst to understand that the market is a living system where periods of high and low volatility alternate according to strict harmonic laws.
Fundamental Principles of Cycle Theory
Working with the indicator is impossible without understanding the eight key principles formulated by the author. The Principle of Summation states that the current price is a simple sum of all active cycles. The Principle of Harmonicity points out that the lengths of adjacent cycles are usually multiples of small integers (e.g., 2 or 3). The Principle of Synchronicity explains why the lows of different cycles tend to coincide in time, creating powerful pivot points. The Principle of Variation is also important: although cycles tend toward constancy, their actual duration and amplitude may change slightly under the influence of market noise. Finally, the Principle of Proportionality links a cycle’s duration to its power: the longer the time period, the more significant the price move it generates.
The Mathematics of Centered Moving Averages
The primary tool in the arsenal of Hurst followers is the Centered Moving Average (CMA). Unlike standard SMAs, which are built on the latest data and always lag, CMAs are shifted back by half of their period. This allows the indicator line to fit perfectly into the center of the price channel, clearly demonstrating the true shape of the cycle. However, herein lies the main difficulty: due to the rightward shift, an empty area (“edge of the chart”) equal to half the period of the average always remains on the graph. To solve the problem of missing data, modern software packages use complex extrapolation algorithms. A trader must visualize the most probable continuation of the line based on historical periodicity. Mastering this “phasing,” or fitting cycles to the current market situation, is where the analyst’s skill truly shines.
The FLD Line as an Entry Trigger
For the practical implementation of signals, Hurst introduced the concept of the Future Line of Demarcation (FLD). An FLD is constructed by shifting the price chart forward by a specific distance, depending on the length of the cycle being analyzed. The intersection of the current price and the FLD line serves as a powerful leading signal. If the price crosses the FLD from bottom to top, it confirms the formation of a cycle low and the beginning of an upward move. Conversely, a cross from top to bottom signals that the peak has been passed.
