The Volatility Squeeze indicator, based on the interaction between Bollinger Bands and Keltner Channels, is one of the most effective tools for identifying the moment when the market is ready for a powerful impulse. Understanding the mechanics of this process allows a trader not just to follow the price, but to enter a trade at the very inception of a nascent trend.

Mechanics of Market Squeeze

The essence of the Squeeze strategy lies in identifying an abnormally narrow price range. Mathematically, this is expressed through the relationship between two popular indicators. Bollinger Bands measure volatility based on standard deviation, reacting instantly to the expansion or contraction of oscillation amplitudes. Keltner Channels, in turn, are built on the Average True Range (ATR), making them heavier and less sensitive to short-term noise. When the Bollinger Bands contract completely and move inside the Keltner Channels, the chart records a “squeeze” state. This visualizes a period of extreme calm, which in 90 percent of cases precedes a strong price breakout.

Technical Setup of the Indicator Combo

For the volatility algorithm to function correctly, standard parameters tested over decades of practice are used. For Bollinger Bands, a period of 20 and a standard deviation of 2.0 are set. Keltner Channels are configured with the same period of 20, but with an ATR multiplier of 1.5. This configuration creates ideal conditions for monitoring: as soon as the outer Bollinger boundary crosses inside the Keltner boundary, the Squeeze indicator (often represented as dots on the zero line) changes color, signaling that the market is ready for a breakout. The longer the phase where Bollinger remains inside Keltner, the more massive and prolonged the subsequent price movement will be.

Determining the Breakout Vector

The squeeze itself only indicates that a move is inevitable, but it does not define the direction. To solve this problem, professional analysts supplement the Squeeze with a momentum oscillator, usually displayed as a histogram below the zero line. When the squeeze dots turn “hot” (a signal of exiting the channel), the trader looks at the slope and color of the histogram. If the bars are above the zero line and colored bright cyan, this confirms a bullish impulse. Conversely, if the histogram moves down into the dark red zone, it testifies to bear dominance. Combining volatility squeeze with confirmed momentum minimizes the probability of entering a “whipsaw” — a sideways movement without a clear trend.

Entry and Position Management Strategy

The optimal entry point is formed at the moment of the “release,” when the first dot of the indicator changes color from red to green (or another signal color depending on settings). At this moment, the price usually breaks through the boundaries of the local range. A stop-loss is traditionally placed behind the opposite boundary of the Keltner Channel or below the last local extreme formed within the squeeze phase. One of the strong points of this methodology is the clear exit signal: the position should be closed when the momentum histogram begins to lose color intensity or change direction. This allows capturing the main part of the trend movement while avoiding deep pullbacks.
