The Concept of Liquidity Grabs (Stop Hunts) Before True Price Action

Trading in financial markets is often a complex dance between participants, each striving to gain an edge. One key phenomenon that can fundamentally alter the course of price action is the liquidity grab, also known as a Stop Hunt. Understanding this dynamic separates the informed trader from those constantly falling into market traps.

The Essence of Liquidity Grabs

A liquidity grab is a deliberate price movement designed to trigger a large volume of retail trader stop-loss orders positioned in key areas. This phenomenon often precedes a true and more significant price move. Major market players, such as institutional traders, market makers, and whales, use this tactic to accumulate or distribute large positions without significant slippage. They need liquidity—the ability to quickly buy or sell an asset at market price. When retail stop-losses are triggered, they turn into market orders, providing the volume necessary to execute large trades.

The Stop Hunt Mechanism

The Stop Hunt mechanism is simple in logic but deceptive in execution. Retail traders often place stop-losses in predictable locations: just below support levels, just above resistance levels, at round numbers, or at local highs and lows. These order clusters become liquidity zones. Large players identify these areas by analyzing the order book or simply based on typical retail behavior. They then purposefully push the price toward these levels, triggering a cascade of stop-loss orders. Once the liquidity is swept, the price often reverses sharply, initiating the true move. It is important to distinguish between two types: a liquidity sweep, where the price sharply pierces a level and reverses, often changing the trend, and a liquidity grab, where the price breaks a level, tests it from the other side, and continues in the direction of the trend to add to a position at a better price. In the first case, mostly stop-losses are triggered; in the second, limit orders are hit.

Identification on the Chart

Recognizing a liquidity grab requires attentiveness and an understanding of market context. One key sign is a sharp breach of an important price level followed by a quick return to the original range or a full reversal. Such movements are often accompanied by increased volume, signaling the activity of large participants. On candlestick charts, this may look like long wicks piercing support or resistance levels but closing back within the range. Technical analysis patterns like double tops or double bottoms can also serve as targets for stop hunts before a true reversal. It is vital not to enter a trade based on the wick alone, but to wait for confirmation of a change in market structure.

Trading Strategies

Trading around the liquidity grab concept implies shifting from the role of the victim to the hunter. Instead of placing stop-losses in obvious locations where they are likely to be swept, traders can use several approaches. First, place stop-losses at a safe distance from obvious liquidity clusters. Second, wait for the liquidity grab to complete before entering the trade. Often, the best entry points appear precisely after the liquidity has been swept. This can be confirmed by strong reversal candles and alignment with the higher timeframe trend. Using volume indicators, such as Volume Profile, can also help identify liquidity concentration zones and the activity of large players.

Great insights! I've been looking for something like this setup for a while. Definitely stealing the configuration.

Have you tried using Raycast instead of Spotlight alongside these? It replaced half of my menubar apps!
