Pairs trading, or statistical arbitrage, offers an alternative perspective, focusing not on the direction of the market but on the relative value of two interconnected assets. The core idea is to identify moments when the historically stable correlation between Bitcoin (BTC) and Ethereum (ETH) is temporarily disrupted. A trader opens two opposing positions simultaneously, betting that the anomalous spread will narrow and the assets will revert to their mean. This methodology allows for profit regardless of whether the overall market is pumping or dumping, as the trade outcome depends solely on the dynamics of the spread between the assets.
Specifics of the BTC and ETH pair
Choosing the Bitcoin and Ethereum pair for pairs trading is the most logical move from the perspective of liquidity and fundamental significance. These two assets command the majority of the crypto market cap and demonstrate a robust positive correlation, which often exceeds a coefficient of 0.8. Bitcoin acts as digital gold and the primary indicator of market sentiment, while Ethereum serves as the technological foundation for the decentralized finance and smart contract sectors. Despite their inherent differences, they are subject to the same macroeconomic factors, such as Fed monetary policy or institutional capital inflows. This creates ideal conditions for mean-reversion algorithms, as any price divergence is usually short-lived.
Mathematical basis of asset cointegration
For the successful implementation of this strategy, simply tracking correlation is not enough, as it only indicates the synchronicity of price movements. The key concept here is cointegration—a statistical property indicating that the difference between asset prices (the spread) remains stationary over time. Professional analysts use the Augmented Dickey-Fuller test to verify the stationarity of time series. If two assets are cointegrated, it means that even if their prices diverge significantly, they will inevitably gravitate back to a common long-term equilibrium. In the BTC/ETH pair, cointegration is reinforced by arbitrage bots and large funds that shift liquidity from one asset to another, smoothing out emerging inefficiencies.
Calculating and trading the spread
Practical implementation begins with plotting the spread, which is most often expressed through the ETH/BTC price ratio or the difference of log prices adjusted by a hedge ratio (beta). The beta coefficient is critical because Ethereum typically exhibits higher volatility than Bitcoin. For a position to be truly market-neutral, trade volumes must be balanced so that a price change in one asset offsets the change in the other while remaining delta-neutral. When the spread deviates significantly from its moving average, a trading signal is generated. If ETH is overbought relative to BTC, the trader shorts ETH and longs BTC. In the opposite scenario, when ETH is unjustifiably cheap, the trader goes long on ETH and shorts BTC.
The role of Z-Score in decision making
To formalize entry and exit points, the Z-Score indicator is used, which shows how many standard deviations the current spread has moved away from its mean. In professional trading, it is common practice to treat a deviation of 2 or 3 standard deviations as a signal to open a position, as the probability of further divergence is statistically low.
