The trader’s main goal is to lock in a positive spread arising from the time value of the asset or market expectations. The essence lies in simultaneously opening two opposing positions of equal volume: buying the asset (long) on spot and selling a futures contract (short). Profit Extraction Mechanics
Traditional Cash and Carry is executed using futures with a fixed expiration date. At the time of trade entry, the futures price is usually higher than the spot price (contango). The trader buys the asset and sells the futures. As the delivery date approaches, the time premium shrinks, and at expiration, the futures price inevitably converges with the spot price. This spread, locked in at the time of entry, constitutes the net profit. In modern crypto markets, perpetual swaps are more commonly used. Here, profit is generated via the funding rate mechanism—payments exchanged between long and short holders. When the market is bullish, longs pay shorts, allowing the arbitrageur to earn a steady passive income simply by holding a short position against the spot-held asset.
Analyzing Market Basis
The key indicator for trade entry is the basis, which is the difference between the asset’s current price and the price of its derivative. Professional analysts always track the annualized yield of this spread. If the calculated arbitrage return exceeds the cost of borrowed capital or alternative risk-free instruments, the trade is considered viable. It is crucial to understand that the strategy is only effective in contango. If the market shifts to backwardation (futures price is lower than spot), Cash and Carry loses its utility, and a reverse strategy may be required. However, in growth markets where demand for leverage is high, funding rates can reach 20–50% APR, making this type of arbitrage highly attractive for conservative capital growth.
Risk and Liquidation Management
Despite its reputation as a low-risk strategy, it is not entirely risk-free. The primary threat stems from the short leg in the futures market. During a sharp price spike, the short position may approach the liquidation price. Even if the spot asset fully covers the unrealized loss on the futures contract, a forced closing of one side will destroy the delta-neutrality and lead to capital loss during a subsequent price pullback. Experts recommend using minimal leverage or none at all on the futures side, ensuring the position has sufficient collateral. One must also account for exchange-related risks: platform hacks, temporary liquidity loss, or technical glitches in the funding payout mechanism. Carefully selecting exchanges with deep order books is a mandatory requirement.
