However, while divergence has significant predictive power, it often generates false signals if viewed in isolation from the broader market context. Combining oscillators with trend confirmation allows for the creation of a robust trading system that minimizes risk and maximizes expected value.
Essence and Types of Divergence
Divergence occurs when an asset price forms a new extreme that is not confirmed by a corresponding peak on an oscillator. This indicates fading momentum and a likely shift in the balance of power between bulls and bears. There are two primary types: classic and hidden divergence. Classic divergence signals a potential trend reversal. For example, if the price hits a higher high while the indicator prints a lower peak, the market is signaling that buyers are losing strength. Conversely, hidden divergence is a trend-continuation pattern. It appears when the price forms a higher low within an uptrend, but the oscillator dips below its previous extreme, suggesting hidden buyer strength and readiness for a new leg up.
Choosing an Effective Oscillator
Standard tools like RSI (Relative Strength Index), MACD, or Stochastic are well-suited for this strategy. RSI is considered the most balanced option for spotting discrepancies as it effectively filters out market noise. While a period of 14 is classic, a period of 9 can be used for more dynamic trading. MACD is advantageous because it displays divergence not only on lines but also on the histogram, providing a clearer visualization of volume dynamics and velocity. Stochastic performs best during range-bound conditions or deep corrections within a global trend. The golden rule is not to clutter the chart with too many indicators; one oscillator paired with price analysis is sufficient for a quality forecast.
The Role of the Trend Filter
A key mistake made by retail traders is trying to catch every reversal against strong momentum. To increase the win rate, you must use a trend filter, such as an Exponential Moving Average (EMA) with a period of 200. If the price is above the 200 EMA, priority is given only to long positions. In this case, we look for bullish divergence on local pullbacks or hidden divergence to enter in the direction of the primary impulse. Short positions are ignored in this scenario, no matter how tempting the oscillator signals may seem. This approach allows a trader to stay on the side of smart money and avoid becoming liquidity for major players who use local overbought conditions to add to their trend positions.
Entry Algorithm
A signal is considered valid only after the candle confirming the reversal closes. Once divergence is spotted on the oscillator and the trend is confirmed via moving average, wait for a Price Action pattern, such as a pin bar or an engulfing candle. The stop-loss is placed beyond the nearest local extreme with a slight buffer. It is recommended to scale out of take-profits: book the first portion upon reaching the nearest support or resistance level, and move the remainder to breakeven or manage it using a trailing stop.
