The Logic of the %B Indicator

The %B calculation compares the difference between the closing price and the lower band with the width of the Bollinger envelope. A value of 1.0 indicates that the price is at the upper band, while 0.0 indicates it is at the lower band. Readings above 1.0 or below 0.0 signal that the price has broken out of the envelope. The 0.5 level corresponds to the moving average. By converting fluctuations into an oscillator scale, %B helps gauge the strength of price action relative to current volatility.

The Essence of Divergence in %B

Divergence represents a discrepancy between the price chart and the oscillator readings. In the context of %B, this indicates a fading of momentum when new extremes are reached. Unlike the standard RSI, %B dynamically accounts for market volatility. Therefore, divergence on this indicator often proves more reliable, as it reflects the degree of price deviation from the statistical norm.

Bullish Divergence in Practice

Bullish divergence occurs during a downtrend and foreshadows an upward reversal. To spot it, identify two consecutive lows on the price chart and their corresponding lows on the %B. During the first drop, the price pushes beyond the lower band, sending %B below zero. The second price low is lower than the first, but the corresponding peak on %B forms higher (e.g., around 0.1). This indicates that the new decline occurred with less momentum, signaling seller capitulation.

Bearish Divergence in Practice

Bearish divergence forms at the top of an uptrend. Two consecutive highs form on the price chart, with the second peak being higher than the first. However, on the %B, the second local maximum is lower than the previous one. At the first peak, the %B value usually exceeds 1.0, showing a strong breakout above the upper volatility band. At the second peak, the price rises, but %B remains below 1.0. This means buyers lack the strength to push the price further, and the probability of a drop increases.

Ways to Filter Signals

Using %B divergences as a sole trigger for entry is risky, so additional filters are necessary. The most reliable signals are formed on higher timeframes (from H4 and up). It is also important to confirm the divergence with reversal candlestick patterns at the second extreme (such as pin bars). Trading volume is a useful filter: if volumes decline during the formation of the second peak, it confirms a lack of interest from major players in continuing the trend.

Integration into a Trading Strategy

Divergence is a leading signal, so entering a trade should occur after a reversal has begun. In the case of bullish divergence, a buy signal is triggered when the price consolidates above the middle Bollinger line (when %B crosses the 0.5 level from bottom to top). Place the stop-loss below the local low. A systematic approach with strict risk management helps reduce the share of false entries.
