Instead of leading to a price drop, this influx of supply merely saturates the buyer’s liquidity, setting the stage for a powerful uptrend.

The Essence of the Supply Absorption Process

Absorption is most often observed at the top of a trading range or when approaching a significant resistance level. When the price nears a zone where sellers previously dominated, the market expects a natural downward reaction. However, in an absorption scenario, the price sticks to the resistance level. We see that active selling cannot push quotes away from local highs. This indicates that the smart money is interested in accumulating a position at current prices and is willing to buy up all available volume to prevent the price from dropping. Such a market anomaly serves as a clear signal of an imminent bullish breakout from the range.

Volume and Spreads in Absorption

To identify absorption, a professional analyst uses the Wyckoff law of Effort vs. Result. On a chart, this manifests through high or increasing volumes with relatively narrow candle spreads. High volume indicates colossal effort, as a massive amount of sell orders are dumped into the market. However, the lack of a significant downward move suggests that the result does not correspond to the effort. Bar spreads may narrow, demonstrating a struggle where the buyer holds every tick. If the supply were truly strong, the price would have collapsed rapidly; instead, it consolidates in a tight range right below the Creek.

Price Behavior at the Upper Boundary

A crucial sign of absorption is the nature of pullbacks. In a classic trading range, corrections from the upper boundary are usually deep and fast. During absorption, we observe a reduction in the depth and duration of pullbacks. Each subsequent attempt by sellers to push the price down becomes weaker. Wyckoff called this the inability of supply to renew its assault. The price forms a series of higher local lows directly under resistance. This creates a tightening pattern where supply gradually dries up while the buyer continues to methodically absorb the remaining liquidity before the final impulse.

Differentiating Absorption from Distribution

A critical rookie mistake is to confuse absorption with distribution. In the distribution phase, smart money is also selling, and volumes can be high. The difference lies in the reaction to these volumes. During distribution, the price often makes false breakouts, or Upthrusts, and shows aggressive, wide-spread down bars. In absorption, the price shows resilience. The main criterion here is the location and character of bar closes. If the price closes in the upper part of the range despite a volume spike, it is a sign of strength. In distribution, closes occur in the middle or lower part of the bars, signaling that demand cannot handle the selling pressure.

Practical Application and Entry

Trading based on absorption requires patience. An experienced trader does not enter the trade in the heat of the struggle but waits for confirmation. The ideal entry point is considered the moment after absorption is complete, when the price performs a Jump Across the Creek (JAC) — an energetic breakout of resistance on increasing volume.
